For example, we recently found a paper focused on the decay of the factor exposures of equity factor strategies. The study examines five factors: Value, Momentum, Quality, Investment, and Low Volatility, across 12 developed and emerging markets over a 20-year period. This research aims to find out how long it takes for a factor to decay after the portfolio is assembled. In other words, how often should the portfolio be rebalanced?

How Does Weighting Scheme Impact Systematic Equity Portfolios?

How often do you think about the weights of the assets in your portfolio? Do you weigh your assets equally, or do you prefer value-weighting? The researchers behind a recent research paper analyzed various weighting schemes and examined their effect on factor strategy return. They studied five weighting schemes that ignore prices: equal weighting, rank weighting, z-score weighting, inverse volatility weighting, and fundamental weighting, and three price-based weighting schemes: Rank x mcap (rank-times-mcap), Z-score x mcap (z-score-times-mcap), and Integrated core.

They found that schemes that are not based on price can inflate turnover and costs. However, the weighting schemes based on price are the most practical to target multiple premiums, provide robust risk control, and decrease turnover and expenses.

The second part looks at factor performance during two 10-year periods of high inflation. What’s our main takeaway? The best hedge for a high inflation period is the value or momentum factor. Other promising factors (energy sector, small-cap stocks, or long-run reversal) don’t perform as consistently as value and momentum.

What’s the Best Factor for High Inflation Periods? – Part I

Another period of long sustained high inflation is probably right around the corner, as the Russia-Ukraine Conflict keeps evolving, and its end is nowhere to be seen. In this article, we analyzed the Consumer Price Index from the Federal Reserve Bank of Minneapolis, which includes the rate of inflation in the USA since 1913. We found multiple years during which the inflation was abnormally high and analyzed the performance of the known equity long-short factors. The factors with the highest average performance are HML (value stocks), long-term reversal, momentum, and energy stocks. On the other hand, tech stocks, bond-like assets, and the SMB factor should be avoided during the high inflation periods.

Asset Pricing Models in China

The CAPM model was a breakthrough for asset pricing, but the times where the market factor was most widely used are long gone. Nowadays, if we exaggerate a bit, we have as many factors as we want. Therefore, it might not be straightforward which factor model should be used. 

Hanauer et al. (2021) provide several insights into factor models. The authors postulate that the factor models should be examined in the international samples since this can be understood as a test for asset pricing models. The domestic Chinese A-shares stock market seems to be an excellent “playground” for the factors models, given the size of the Chinese stock market, but mainly because of its uniqueness. The paper compares the models (and factors) based on various methods (performance, data-driven asset pricing framework, test assets, turnovers and even transaction costs). Apart from valuable insights into the several less-known factors, the key takeaway message could be that the “US classic” Fama-French factor models perform poorly in China. The modified Fama-French six-factor model or q-factor is better, but overall, it seems that factor models designed for China, such as the model of Liu, Stambaugh and Yuan (2019), are the best.

Does Gambling Influence Stock Markets Around the World?

Is there any association between the country’s stock market and its gambling policy? Surprisingly, yes, and there’s more to it than one would think. In a new research paper, Kumar, Nguyen and Putnins offer a complex study of gambling activities in 38 countries worldwide to estimate the impact on their financial markets.

The research’s dataset follows that around 86% of the estimated total global gaming revenue comprises traditional gambling forms – casinos, lotteries, sports betting, and many others. Moving to the financial markets, the authors introduce a split of stocks into lottery-like and non-lottery stocks to estimate the amount of gambling in stock markets. Lottery-like stocks are expected to be traded much more often than other stocks. It turns out that 14% of developed markets, 18% of emerging ones and 33% of retail-dominated Asian markets (China, Thailand) is being gambled. Generally, there is 3.5 times more capital gambled in the stock market around the world compared to the traditional ways combined together.
